The seller knew it before close and

so he shall disclose this. You normally can have a case against the seller since he didn't disclose this to you (you have to proof he knew it and you were not informed before close). But, the short sale seller normally is poor and do care about credit and so have little to lose. You will be lucky if you can recover any from the seller.
